First off, try to clean off the materials with linked textures...just make it kind of a pain. No biggie, just ease the opening of the file for everyone.
As far as the file, the 'leftarm' and 'rightarm' bones have weighting that is throwing the deformation. Check the file and you'll see what I mean. I just pulled back their weighting and everything snapped to where is should. I also weighted the spines bones to affect the rest of the geometry up the chain. With the bones' only wieghted to 'their area,' you could get some funky results.
The other thing that may give you a hard time down the road is the geometry. It's cut up in such a manor that it's going to make creating a smooth deformation a little difficult. Also being modelled with the arms in the down position is going to stretch the polys when the character raises its arms up. You could probably pull 90% of it off, but it's usually but to use a clean mesh then one that has folds built in. Save that for displacement maps....
