I checked this tutorial:

And downloaded included file of the rig.

What causes and how to get rid of this weird demormation of a model and making bone stay in correct place inside of a mesh when rotating bones?

Here is a images to help. Sorry my english, I do not know if word "slimmer" is a correct one.

Howdy,

What is your top most bone's function set to? For characters, it should be 1/r^8 or 1/r^10.

Yes. It seems to be too low. Unfortunately this is not my scene, so I have to twiddle a bit to see if it works with higher settings. I know "function parameters", but since it's a tutorial I tought the original maker should know how to make this correct at first place...
