I have problems when dealing with making work the tool flex within a caracter rig with autorig, they can see a video of the problem:

The solution is very easy:
drag the flex effect out of the object. Since your main object is rotated and scaled, navigation goes weird...
It is good practice to follow the following rules:
- always try to scale your object to the correct size in your modelling app.
- the same applys to rotation.
- most people use one master null and three more nulls beneath that as "folders" or "groups" for the following:
Character
|
-- Meshes
| |
| -- Character.lwo
|
-- Effects
| |
| -- Skeleton
| -- Flex
|
-- Hierarchy
|
-- Bone_1
|
-- Bone_2
(I hope this funny ASCII-Art works for you)
This is mainly to prevent "overlapping" or cross-influences of translations/rotations etc.
Since you can have your stuff organized in messiah however you like, this is very nice for keeping everything clearly structured.
As for your "holding bones" - you should maybe just use a shoulder bone (which is missing from Autorig1) and a cross of four bones in every direction 90° away from that, so your body isn't distorted that much.

Sure it doesn't :)
It can't know what you want it to do.
I assume you want to animate the head with the flex tools, so you will have to parent the flex-points (not the effect, that should be outside any hierarchy as I said before) to the head bone for instance...
After that, when moving the head, the points/the effect will follow.
